Technically there was no Village Elder. This is a key point to note. The heroes did become the de facto rulers, but they were never truly in charge. Without even them around, though, a new leader had to be found, and Shaft just happened to fit the bill.
As he points out, though, the trick is that by being sworn protectors and goodness (and, therefore, presumably the law as well), the heroes have to follow the laws or be the "villains".
And, really, Shaft has the law on his side (even though I set it up to work that way, cause I'm a dick).

Not if they were Chaotic Good in alignment. Then they could take a look at the situation, get the people to agree that Shaft is evil and suppressive (and using undead minions to manipulate the law), and take him out any how for the 'Greater Good' of the town. Remember, only Lawful characters, and those who wish to become Lawful, have to follow the 'rules', and Chaotic characters usually don't care what the rules are and just ignore them when they get in the way.

^Unless there's 3rd ed/3.5e Paladins involved. Then the rules don't matter; evil is evil, and must be destroyed.
